Mutual Fund Taxation FY 2026-27: Equity, Debt, Hybrid, ELSS, SIP, Dividends and NRI Rules

Mutual fund gains are taxed when you redeem, and the rate depends on the fund type and the holding period. Equity funds pay 20% within 12 months and 12.5% above Rs 1.25 lakh a year after that, while debt funds follow your slab rate.

Below: each fund type with a worked example, SIPs, ELSS, dividends, NRIs, loss set-off and ways to cut the tax.

Mutual Fund Tax Rates at a Glance

Mutual fund tax is capital gains tax on units you sell, plus income tax on dividends you receive. The table shows the rate by fund type for sales after 23 July 2024.

Equity Mutual Fund Taxation

An equity-oriented fund holds at least 65% in domestic equity shares. Gains on units sold within 12 months are taxed at 20%, and gains on units held longer are taxed at 12.5% above Rs 1.25 lakh a year.

Equity Fund Examples (tax with 4% cess)
CaseGainTax before cessTax with cess
Bought Rs 2,00,000, sold Rs 2,60,000 after 10 monthsRs 60,000Rs 12,000Rs 12,480
Bought Rs 5,00,000, sold Rs 7,00,000 after 3 yearsRs 2,00,000Rs 9,375Rs 9,750
Rs 80,000 from shares plus Rs 90,000 from funds, both long termRs 1,70,000Rs 5,625Rs 5,850

The second row taxes only Rs 75,000, which is the gain of Rs 2,00,000 less the Rs 1,25,000 exemption. In the third row the exemption is shared, so the taxable gain is Rs 45,000.

Units bought before 1 February 2018 use a grandfathered cost, which is the higher of the actual cost and the lower of the 31 January 2018 value and the sale value. Units costing Rs 2,00,000, worth Rs 3,00,000 on that date and sold for Rs 5,00,000 have a cost of Rs 3,00,000 and the same Rs 9,750 tax.

Debt Mutual Fund Taxation

Gains on a specified mutual fund are treated as short term whatever the holding period, and taxed at your slab rate. A specified fund holds more than 65% in debt and money market instruments, a test that applies from 1 April 2025.

Until 31 March 2025 the test was a fund with 35% or less in domestic equity, so funds with 35% to 65% equity were treated as debt. They now sit outside the rule.

Debt Fund Examples (tax with 4% cess)
CaseGainRateTax with cess
Specified fund, bought Rs 5,00,000, sold Rs 5,60,000, 30% slabRs 60,000SlabRs 18,720
Units bought before April 2023, held 30 months, gain Rs 1,00,000Rs 1,00,00012.5%Rs 13,000

The first row pays Rs 18,000 at 30% plus Rs 720 of cess. Check the fund's allocation in its factsheet on amfiindia.com before you assume which rule applies.

Hybrid, Gold and International Funds

A hybrid fund is taxed by its equity share, so one with 65% or more equity is taxed as equity. One with 35% to 65% equity is taxed like other non-equity funds, and one with more than 65% debt is a specified fund.

Other Funds and Their Holding Periods
FundLong term afterRate on long term gain
Equity-oriented hybrid or arbitrage fund12 months12.5% above Rs 1.25 lakh
Hybrid fund, 35% to 65% equity24 months12.5%, no exemption
Gold ETF, listed on an exchange12 months12.5%, no exemption
Gold fund of funds24 months12.5%, no exemption
International fund of funds24 months12.5%, no exemption

The Rs 1.25 lakh exemption is only for equity shares and equity-oriented funds. A listed gold ETF held 14 months with a gain of Rs 80,000 pays Rs 10,000 plus Rs 400 of cess.

ELSS Tax Benefit and Taxation

ELSS is an equity fund with a 3 year lock-in, and it carries a deduction of up to Rs 1.5 lakh under Section 80C in the old regime only. Gains after the lock-in are long term and taxed as equity gains.

Each SIP instalment in an ELSS has its own 3 year lock-in. The ELSS Calculator shows the corpus and the tax saved, and the regime guide explains why the deduction matters only in the old regime.

SIP Taxation and the FIFO Rule

Each SIP instalment is a separate purchase, and redemptions use first in, first out, so the oldest units are sold first. Each unit therefore has its own holding period and its own rate.

A Rs 10,000 Monthly SIP in an Equity Fund, All Units Redeemed 15 Months After the First Instalment
InstalmentsMonths heldStatus
1 to 315 down to 13Long term, 12.5% above the exemption
412Short term, 12 months or less
5 to 1511 down to 1Short term, 20%

Three instalments are long term and twelve are short term, even though the SIP is over a year old. The SIP Calculator projects the value before tax.

IDCW and Dividend Tax

IDCW and dividends are added to your income and taxed at your slab rate, since the fund no longer pays a distribution tax. A payout of Rs 25,000 at the 30% slab costs Rs 7,500 plus Rs 300 of cess.

TDS on Mutual Fund Dividends Under Section 194K
Payout in the yearPAN givenNo PAN
Up to Rs 10,000No TDSNo TDS
Above Rs 10,00010%20%
Rs 25,000Rs 2,500Rs 5,000

The TDS is only an advance credit, and the full payout is taxed at your slab. The Dividend Tax Calculator works out the tax on a payout, and the TDS rate chart lists the other sections.

NRI Mutual Fund Taxation

NRIs pay the same capital gains rates, but the fund deducts TDS at redemption under Section 195. Secondary sources report 20% on equity fund short term gains, 12.5% on long term gains and about 30% on debt funds, plus surcharge and cess.

A lower deduction certificate under Section 197 can cut the TDS, and a tax treaty can reduce the final tax. File an Indian return to claim any excess back.

Losses, Reporting and Ways to Pay Less Tax

A short term loss can be set off against short term and long term gains, and a long term loss only against long term gains. Unused losses carry forward for 8 years if the return is filed on time.

A gain of Rs 60,000 with a short term loss of Rs 20,000 is taxed on Rs 40,000, which is Rs 8,320 with cess. Report each sale in the capital gains schedule, using your AMC statement and the AIS.

Five habits keep the tax on mutual funds low.

Hold past 12 months: an equity gain of Rs 60,000 pays Rs 12,480 short term, against nil if it fits inside the Rs 1.25 lakh exemption.
Use the exemption every year: selling and rebuying units to book Rs 1.25 lakh of gain costs no tax and raises your cost.
Book losses against gains: set them off in the same year so they do not wait.
Choose growth over IDCW: IDCW is taxed every year at your slab, while growth defers tax to the sale.
Mind the exemption for property: long term equity gains can also qualify under Section 54F, as the Section 54F guide explains.

The Capital Gains Calculator and the ITR due date guide cover the rest of the filing.

Common Mutual Fund Tax Mistakes

The most common mistake is assuming every fund called debt is taxed the same way. The rule turns on the fund's actual allocation and on when the units were bought.

Counting the exemption per fund: the Rs 1.25 lakh limit is shared by all equity shares and funds.
Ignoring FIFO: a partial redemption sells the oldest units first.
Forgetting a switch: a switch between schemes is a sale and creates a gain.
Using ITR-1: capital gains rule that form out.
Claiming indexation: it ended for mutual funds for sales from 23 July 2024.

Frequently Asked Questions: Mutual Fund Taxation

How are mutual funds taxed in India?

Gains are taxed as capital gains when you redeem, and the rate depends on the fund type and the holding period. Equity funds pay 20% short term and 12.5% long term above Rs 1.25 lakh, and debt funds are taxed at your slab rate.

What is the tax on equity mutual funds?

Equity-oriented funds pay 20% on gains from units sold within 12 months, and 12.5% on gains above Rs 1.25 lakh a year from units held longer. Cess of 4% is added to both. There is no indexation.

What counts as an equity-oriented fund?

A fund that holds at least 65% of its assets in domestic equity shares. Equity-oriented hybrid funds and arbitrage funds that meet the 65% test are taxed the same way.

How is a debt mutual fund taxed?

Gains on a specified mutual fund are treated as short term whatever the holding period, and taxed at your slab rate. A specified fund holds more than 65% in debt and money market instruments. There is no indexation.

Did the debt fund definition change?

Yes. Until 31 March 2025 the test was a fund with 35% or less in domestic equity. From 1 April 2025 it is a fund with more than 65% in debt and money market instruments, so funds with 35% to 65% equity fall outside it.

How are funds with 35% to 65% equity taxed?

They are treated like other non-equity funds, so gains are taxed at your slab rate if sold within 24 months and at 12.5% without indexation after that. Check the fund's actual allocation, since the label alone does not decide it.

How are gold and international funds taxed?

A listed gold ETF is long term after 12 months and a gold fund of funds after 24 months, each at 12.5% without indexation. An international fund of funds is long term after 24 months at 12.5%. Short term gains go to your slab rate.

Is indexation available on mutual funds?

No. Indexation ended for mutual funds for sales from 23 July 2024. Long term gains on non-equity funds are taxed at 12.5% without it.

What is the Rs 1.25 lakh exemption?

The first Rs 1.25 lakh of long term gains in a year from equity shares and equity funds is tax free under Section 112A. It is one limit for all of them together, not one per fund.

How does the tax work for SIPs?

Each instalment is a separate purchase with its own holding period, and redemptions follow first in, first out. A SIP of 15 monthly instalments redeemed in full after 15 months has 3 long term instalments and 12 short term.

Is ELSS tax free?

ELSS has a 3 year lock-in and a deduction of up to Rs 1.5 lakh under Section 80C in the old regime only. Gains after the lock-in are long term and taxed at 12.5% above Rs 1.25 lakh a year.

How are IDCW and dividends from mutual funds taxed?

They are added to your income and taxed at your slab rate. The fund deducts 10% TDS under Section 194K when payouts in a year exceed Rs 10,000, and 20% if you have not given a PAN.

Is there TDS on mutual fund redemption for residents?

No. A resident pays tax on gains through the return, or through advance tax if the liability is large. Only non-residents have TDS on redemption.

How are mutual funds taxed for NRIs?

Reported rates are 20% on equity fund short term gains, 12.5% on long term gains and about 30% on debt funds, deducted as TDS with surcharge and cess. A lower deduction certificate or a tax treaty can reduce the tax.

Can I set off a mutual fund loss?

A short term loss can be set off against short term and long term gains. A long term loss can be set off only against long term gains. Unused losses carry forward for 8 years if you file on time.

Is a switch between schemes taxable?

Yes. A switch is a redemption from one scheme and a purchase in another, so the gain on the units you switch out is taxed that day. A switch within the same scheme between plans can also count, so check with your AMC.

How do I report mutual fund gains in my return?

Use the capital gains statement from your AMC or the registrar and the AIS, then report each sale in the capital gains schedule. Pick a return form that allows capital gains, which rules out ITR-1.
